How High Interest Rates Exacerbate the Supply Shortage

It is a common economic assumption that higher interest rates cool housing demand and lower prices. However, in the current cycle, elevated rates have had a paradoxical effect: they have severely constrained supply.
The Lock-In Effect
Millions of American homeowners refinanced or purchased homes during the historically low-rate environment of 2020-2021. With current rates significantly higher, these homeowners are financially disincentivized to sell, creating a massive "lock-in effect." This has caused existing home inventory to plummet to historic lows.
Constraints on New Development
Simultaneously, higher interest rates increase the cost of capital for developers. Financing land acquisition, horizontal infrastructure, and vertical construction has become more expensive, causing many marginal projects to be shelved. The result is a dual-sided supply shock: fewer existing homes for sale, and fewer new homes being built.
